Lender Overlays vs Agency Minimums: Reading the Gap

Agency guidelines set a floor, not a ceiling. Lender overlays often tighten FICO, LTV, and reserve requirements beyond what Fannie, Freddie, or FHA require.

The most common mistake new LOs make is quoting agency minimum standards to a borrower and then getting denied at underwriting because their lender has added overlays. Agency guidelines are the floor; every lender can tighten beyond them.

What Overlays Look Like in Practice

  • FHA minimum FICO: 580 with 3.5% down per HUD; many retail lenders overlay at 620 or 640
  • Freddie Mac Home Possible: no minimum FICO with DU Approve; many lenders overlay at 640 to 660
  • Fannie Mae HomeReady: agency allows 620 FICO; common overlays push to 660
  • VA: no minimum FICO per VA guidelines; most lenders overlay between 580 and 620
  • USDA: agency allows 640 for GUS approval; many lenders match exactly but some overlay at 660
  • Cash-out refinances: agency allows up to 80% LTV on conventional; lender overlays often cap at 75% for lower FICO bands

Why Lenders Add Overlays

Lenders that sell to the agencies bear repurchase risk if the loan defaults and the agency finds a guideline violation. To reduce that risk, lenders tighten their own standards beyond the agency floor. Overlays are also common on correspondent and wholesale channels where the lender does not control the origination process and therefore has less visibility into file quality. Overlays shift based on market conditions; in a loose credit environment they narrow, in a tight environment they widen.

How to Use This Knowledge

Know your lender's overlays before you quote. When a borrower falls between agency minimum and your lender's overlay, shop across wholesale partners. Non-bank lenders and credit unions often have fewer overlays than large retail banks because their investors set different expectations. The ability to quickly identify which lender has the lightest overlay for a specific scenario is a competitive advantage.
